What is a Cost center in SAP?

SAP cost center can be created for each organization function or department to record the cost incurred which contribute to a company’s profitability indirectly. Here some of the cost center categories generally used in SAP

  • Administration
  • Service Cost center

In SAP production planning , each work center will be assigned to one cost center. For every activity type defined in a work center, an activity rate will be maintained in the cost center. SAP system uses this information to calculate activity cost for an operation.

We can assign a work center to only one cost center. But we can assign several work centers to one cost center.

Consider a steel making industry where steel billets are manufactured from DRI steels, steel scrap, etc. A furnace operates on 120 T per day and the following activities are performed in furnace to make the molten steel metal:

  • Furnace operation (charging, melting, slagging and tapping)
  • Labor hours

In this case, we can define two activity types in the work center EAF01 (electric arc furnace) and assign them to work center EAF01. The work center is assigned to the cost center F1000.

Activity rate for each activity (furnace hours and labor hours) are maintained against the cost center. Planned furnace hours and labor hours are maintained for the base quantity of 120 T (furnace capacity) in a routing. Formula for each activity (furnace hours and labor hours) are maintained in a work center.

Activity Cost Calculation Formula

When a production order is created in the SAP system, it uses the above information to calculate the activity cost.

Activity Types in Costing

Activities produced in a cost center are created as activity types. In the above example, two activities are produced in a furnace which are machine hours and labor hours. We can create these two activity types and assign them to the cost center of furnace. The same two activity types can also be assigned to cost centers of ladle and casting.

Activity Price of Activity type

Activity price will be defined for each activity type and cost center manually. In this example, even though we have similar activity types for all three cost centers, activity price will be different for each cost center. The activity price is defined in the transaction KP26 .

Activity Cost in Product Costing

In general, product cost in SAP comprise of three primary components:

  • Raw material or component cost
  • Activity cost
  • Overhead cost

Here, activity cost is calculated based on work centers, cost centers and activity prices. The SAP system calculates the activity cost by multiplying the activity price to quantity of operations.

Example of Activity Cost in Product Costing

Let’s consider an example. A work center furnace produces molten metal for casting formation. This work center has the following activities:

The work center is assigned to the cost center (4230) and each activity (setup, machine and labor) is assigned with an activity type (1422, 1420 and 1421).

Now, let’s look at activity price calculation. Activity prices are maintained for the cost center (4230) and activity types (1422, 1420 and 1421) in the transaction KP26 by a controlling person.

Setup Activity Price (Cost Center 4230 and Activity Type 1422)

Next, let’s check routing details of the material. It will specify how many units of each activity are required for manufacturing a base quantity of this material.

SAP Routing for a Material (Transaction CA01)

We perform a costing run for the material CAST01 in transaction CK11N to see how the SAP system calculates product cost for this material.

Material Cost Estimate (Transaction CK11N)

On the picture above, the highlighted area is the activity cost calculated by the system based on the information maintained in the work center (transaction CR01 ), activity price (transaction KP26 ) and routing (transaction CA01 ).

The calculation is performed according to the following formula:

Machine hour activity cost = Machine activity price / Unit * Quantity from Formula

Quantity = ((120/100) *10)/60 = 0.200 Hour

Activity Price = 2246.88/100 = 22.47

Activity Cost = 22.47 * 0.200 = 4.49 EUR

For other activity types calculation is performed in a similar manner.

Thanks for the comment ! The answer is 100 is base quantity from routing and to obtain unit price it was divided by 100

Hey there! I’m not receiving the lessons from PP training anymore! I’ve completed the training till 1.5 lesson after that no more lessons received.

I am from FICO side, I just I spent more than 11 hours trying to find why in CK11N one work center was not costed. Thanks to your tutorial, in less than 10 minutes I found that one data was missed in CA01, so I fix it and now the material is fully costed. Why I didn’t found it earlier? Thank you so much!

Well descriptive !!

But I have a query. Beginning of the blog there is a formula mentioned for the “Furnance activity cost”, is the same applied anywhere down in the calculation you’ve shown?

If I change the Work Centre Capacity Tab, Processing Formula from SAP006 to SAP009 (FLAT and not scaled with changes in quantity of parts run), will that affect the calculation of per unit costing ?

We want to use Work Centers for planning simulation. In KP26 you can assign a DIFFERENT rate to the SAME cost center activity type by using different planning versions. However when you link the Cost Center to the Work Center it appears to always use the version zero rate. I want to do planning simulation using rates from version 000, 001, and ABC. Is there a way to point a work center to a different planning version rate.

Example: Cost Center Activity type Version Rate test00 xyz 000 20.00 test01 xyz 001 24.00 test02 xyz ABC 25.00

It’s a great blog and very detailed. I have a question related to costing of the production order.

1) I have an operation in the production order whose start date and end date is in May 2023 . When I am saying start date and end date I mean the confirmed start and confirmed end date. But if I go to the administrative tab of the confirmation it shows as entered by some user and entered on June 2023. Now the cost of the production order for this operation is shown in June 2023 and not May which was the real confirmed start and end date. Can anyone tell me why and what is the possible solution of I want the cost to be calculated in May

What is a cost center?

  • A cost center is an organizational sub-unit that incurs costs
  • Its purpose is to enable a transparent overview of costs by organizational and functional criteria
  • A cost center is defined having either responsibilities, spatial areas or other more accounting-technical aspects in mind
  • E.g. in many companies a cost center can be viewed as an area of responsibility where costs are incurred
  • A cost center is assigned to a controlling area
  • Mapping costs to cost centers lets managers see where costs are incurred in the organization
  • Cost centers are created with TC KS01

Cost center and work center relationship

  • Work centers from more than one plant can be assigned to the same cost center
  • Within a given period of time a work center can only be assigned to a single cost center
  • All work centers have to be assigned to a cost center
  • Operations conducted at work centers contribute to the costs incurred by an organization

Activity types evaluated in a cost center

  • A cost center evaluates activities
  • A cost center evaluates only those activity types that are defined for the cost center’s controlling area
  • Activity types are defined in the controlling area and they are used for deriving the internal cost/price for activities performed internally
  • A work center can only use those activities that have been defined in the work center’s cost center

Assign Activity type to Cost center and work center

When i am trying to create work center,in costing tab,when i am trying to assing activity types like 1420,1421,1422 ,system is giving an error message ""These activity types are not assigned to tht Work center which is assinged to tht cost center. wht is the solution for this, plz reply

go to kp26 and assign activity to workcenter

Please u have to assign the activity type to particular cost center. Cost centre u can assign to any work center.work center must have controlling area.Go to the following t.code

KS01 create cost centre KZS2 costing sheet KA01 cost element KL01create activity kp26 define fixed and variable price okkp for controlling area

KP26 Enter Version, Periods (I usually do period 1 to 12) and fiscal year. Enter the cost center that you are using in the Work Center (or use a range or a cost center group. Enter the Activity types, (or use a range or a activity type group). Click over-view button (F5) Enter a price for each activity.

It is the act of setting a price to an activity in a cost center that makes it “assigned”

This step should be done with Accounting’s participation.

Someone from cost accounting should have the rates, this is part of the budget process. At our company, the Accountants do this step so that only the cost centers that have been planned for are priced and therefore available for use in the production world to collect actual costs. Also the rates entered affect product costing and therefore the value of the inventory. - These are all concerns of the financial community.

I beleive that you have to have the activity types set up in the cost center (KP26). Also, these activity types have to have a rate in them. I usually start with .01 or something unusual if I don’t know the correct rate. Once you do that you should be able to setup the activity type in the work centers assigned to that cost center.

Definitions.

Three Vermont hospitals have signed on to a new partnership, agreeing to work together towards long-term sustainability.

Brattleboro Memorial Hospital, Copley Hospital in Morrisville, and Northwestern Medical Center in St. Albans have formed the New England Collaborative Health Network.

The group hopes to save money with group purchasing, and will also focus on sharing services and ensure better access to health care.

Nine out Vermont’s 14 hospitals lost money last year, and state regulators have been looking for more collaboration among health care providers to save money.

“I think we’ve all been under a lot of stress with expectations, and budget concerns, and trying to make healthcare, for the entire system, more affordable, more efficient, more collaboration,” said Copley Hospital CEO Joe Woodin.

Woodin, who will be the board chair of the new organization, says the collaboration between the three hospitals is a way for them to remain independent, while attempting to find the cost savings of a larger hospital network.

He says he hopes the other small, independent hospitals in the state consider joining the collaborative.

“Those of us who are independent and not part of a formal network, like UVM Medical Center or the Dartmouth network, are trying to put together a collaborative that might help us." Joe Woodin, board chair of the New England Collaborative Health Network.

The Green Mountain Care Board, which regulates Vermont’s hospital system, is in the process of traveling around the state to gather public input on the state’s struggling hospital system.

Vermont’s health insurance companies are once again seeking premium increases of more than 20%, and the board has been holding the meetings around the state to look for ideas on how to transform the state’s hospital system to make it more sustainable.

In a press release, Northwestern Medical Center CEO Peter Wright said the newly formed New England Collaborative Health Network will allow the smaller, independent hospitals to address the challenges and develop strategies to bring down costs to hopefully save money for consumers.

“There are opportunities for us to share expertise and resources, as Copley and Northwestern are doing by sharing a cardiologist to meet the needs in both our communities,” Wright said. “The network allows us to think more strategically about how we can provide services, ensuring better access, reduced expenses, and an increased focus on quality.”
